Thanks to earnings season there is officially a huge disconnect between consumer confidence data and what consumers are actually doing. Consumers may be saying they're fearful but the actual sales numbers and profit margins from earnings season indicate otherwise. In our view it matters more about what a consumer does with their money than what they say and that's why we think now is a great time to review consumer cyclical names that have multiple points of profitability.
The Operating Profit Margin is an operational metric that reviews profitability. This ratio reviews a firm's profitability by deducting all variable costs from the top line sales numbers and seeing how much profit is left at that point. The logic behind the metric is that generally companies can better control variables costs than the economic environment operating in.
The Return on Equity (ROE) is management and profitability metric that reviews how well a company's team is doing at generating profits solely from shareholder equity. The ratio itself provides a rate of return on shareholder equity by dividing net income over shareholder equity. When this metric is broken down into pieces through the extended formula (DuPont) it can also point out firm weaknesses & strengths.
We first looked for consumer cyclical firms that have illustrated strong operating margins (1-year fiscal operating profit margin>15%) in this tough economic environment. From this narrowed list of names we then looked for firms that have a strong twelve month trailing Return on Equity (ROE (TTM)>30%). We did not screen out any firms by market cap.
