Before we get started I would like to introduce today’s speakers, With us today we have Mr. Clarence Simmons III Thornburg Mortgage’s Chief Financial Officer, Miss Jane Starrett Chief Accounting Officer and here with his opening remarks is Co-founder, President, and Chief Operating Officer Mr. Larry Goldstone.

Thank you very much Chris and good morning everyone. I’m not even quite sure how to start this quarterly call, obviously an extraordinarily difficult third quarter, extraordinarily difficult market events, many of which well beyond the Company’s control, which caused the Company to have a very, very disappointing quarter in the context of its earnings performance.

The Company reported a net loss for the quarter of $1.84 billion or $8.83 per common share for the quarter. A year ago during the same quarter we did earn $0.64 per common share on $75 million of net income before preferred dividends. This $8.83 loss was somewhat greater than was anticipated by the consensus estimates in the market price and we are intent on trying to explain and provide some clarity around that. Taxable income was also negative for the quarter as a result of actives in our portfolio. We are estimating that our taxable loss per share was $0.08 in the quarter. As a result of those earnings results but maybe more importantly as a result continuing concern that the Company and its Board of Directors and Management has, with regard to recent disclosures by Federal Reserve Officials, large U.S. commercial banks, treasury, secretary Polson and others. We are concerned about the potential for another mini liquidity crises in the market environment going forward as it relates to these entities, these off balance sheet entities called, structured investment vehicles.

The commercial banking sector has been using, at least as I understand it, has been using these vehicles as a way to finance mortgage assets using commercial paper and primarily off balance sheet transactions and apparently there are a number of these investment vehicles that are beginning to run into difficulties with respect to their ability to finance themselves and there is now, are now efforts afoot, to try to find the way to bail all of these structured investment vehicles out and to find some form of adequate financing on an going forward basis.

The banking structure or the banking sector is going to be stressed by this for a balance sheet the capital perspective that we think that there is some potential that these assets may not get financed and potentially could have to be sold at the stressed prices, into the marketplace. Given that concern and primarily that concern the Company’s Board of Directors elected to not distribute a dividend in the third quarter, rather to preserve our cash and liquidity position and to revaluate the situation. Probably in December, once we get a better sense of just exactly what the resolution of all of these investment vehicles is going to be. But I think its fairly clear from all of the press that there is considerable amount of certainly around that and I would have to suggest that that’s the principle reason why the Company elected not to pay dividend yesterday. But, we do anticipate resuming dividend payments in the fourth quarter and going forward.

There were a variety of factors that impacted our third quarter that I would like to review they are all outlined in the press release but I think I’ve locked it someplace to talk about them again on this call as well, and potentially provide some insight around some of those issues.

On the negative side, the principle issue is the fact that in the month of August we ran into a market environment where financing for mortgage assets, whether it was securities or loans, became extraordinarily difficult if not impossible. There are whole variety of reasons why that came to be the case, I don’t need necessarily go into those right this minute but suffice it to say that the Company was financing its balance sheet in three different ways. Our primary financing vehicle was in the reverse repurchase agreement market. It… while functioning in the third and fourth quarter… in the third quarter functioned under much different terms and conditions than had been through prior to August. Essentially, much more difficult to gain access to reverse repurchase agreement financing or to increase the financing that we had. There was the exit of a variety of reverse repurchase agreement, entities, financiers electing to get out of the reverse repurchase agreement business, particularly as it related to mortgage assets. So, our availability or… the availability of financing in that market was greatly diminished and was diminished in a very, very short period of time.

For those positions that were being financed on a going-forward basis, interest rates on those positions rose significantly, margin requirements rose significantly and mortgage prices declined significantly, all at the same time. That put tremendous liquidity pressure and cash pressure on the Company’s… on the Company’s capital structure.

Beyond that the Company was financing itself in the asset-backed securities’ market. It is fair to say that the Company was unable to issue collateralized mortgage debt financing transactions in the month of August or at least unto the point of August 31, when the Company did successfully issue a $1.4 billion securitization. But prior to that date the asset backed or collateralized mortgage-debt financing market was completely shut down and was not available to the Company.

The third financing source the Company has, was… or had, was commercial paper. Again because of defaults in the commercial paper market, unexpected extension of maturities of commercial paper, investments. The commercial paper market particularly for mortgage backed collateral and secured liquidity note structures with extendable maturity features essentially came to a stop. And there was no availability of commercial paper financing.

Going in to the quarter, the Company had about $8.2 billion worth of its balance sheet, its AAA mortgages financed in the commercial paper market and it was unable to rollover any of that commercial paper financing in the month of August.

So taken all together; well actually there’s a fourth financing vehicle. The Company does originate loans and it finances those loans on its bank lines, bank warehouse lines. The Company had four warehouse facilities. Three of those four… actually all four of those facilities worked just fine, believe it or not. Albeit mortgage collateral was being marked down in price significantly and some margins were increased on those facilities as well, also putting added pressure on the Company’s liquidity situation. Finally the Company is a believer in actively hedging its interest rate risk management or hedging its interest rate risk.

The Company primarily uses a fixed rate, interest rate swap agreements as a way to match up the duration of it’s assets and its liabilities or the re-pricing characteristic of it’s assets and liabilities in light of the dislocations in the mortgage finance market. In August, there was a significant flight quality into the treasury market, a significant decline in treasury rates and while interest rates, swap rates are not necessarily directly tied to treasury rates, they do correlate very highly and we did see a decline in mortgage interest rates, swap rates in the quarter. That also put cash and liquidity pressure on the Company’s situation.

In response to all of those financing issues, the Company found itself with no alternative but to begin to shrink the size of its balance sheet and sell assets in a very aggressive fashion. All told, the Company sold $21.9 billion worth of its mortgage assets primarily AA and AAA rated… actually primarily AAA rated mortgage backed securities that were not part of it’s origination business or were not created out of it’s origination business. 15, I am sorry… $16.5 billion of those assets were sold by the Company, $5.5 billion of those assets were, I don’t know exactly what the right word is… we will just say confiscated for lack of a better word, but they were confiscated or repossessed in lieu of debt that was not being able to be serviced consistent with what our financing counter parties believed the service requirements were. Whether it was an inability to meet, a new margin requirement or inability to collateralize that debt financing because of the decline in the market value of those assets. Those assets were sold by third parties, or in some cases to the state, has still not been sold by third parties but there was a fairly difficult, we had a very difficult time trying to reconcile those transactions. But, by end of the day, the Company’s balance sheet did shrink by just about $22 billion and we recorded an aggregate estimated loss of $1.93 billion on those asset sales. That was obviously the principal item, the good news if there is any good news in that, is that it did allow the Company; well on balance the Company received or realized

Also the Company sold $21.9 billion worth of its mortgage assets primarily AA and AAA rated… actually primarily triple A rated mortgage backed securities that were not part of it’s origination business or were not created out of it’s origination business. 15, I am sorry… $16.5 billion of those assets were sold by the Company, $5.5 billion of those assets were, I don’t know exactly what the right word is… we will just say confiscated for lack of a better word, but they were confiscated or repossessed in lieu of debt that was not being able to be serviced consistent with what our financing counter parties believed the service requirements were, whether it was an inability to meet a new margin requirement or inability to collateralize that debt financing because of the decline in the market value of those assets. Those assets were sold by third parties, or in some cases to the state, has still not been sold by third parties but there was a fairly difficult, we had a very difficult time trying to reconcile those transactions. But, end of the day, the Company’s balance sheet did range by just about $22 billion and we recorded an aggregate estimated loss of $1.93 billion on those asset sales. That was obviously the principal item. The good news if there is any good news in that… is that it did allow the Company, well, on balance the Company received a realized net proceeds for all of those… that were the majority of those sale transactions and that allowed the Company to provide liquidity and appropriately margin and meet it’s margin requirements or financing requirements on that part of its balance sheet that remained financed with some form of market value based or marginable debt. And so, once we got to a point where we had reduced our borrowings in the repo, reverse repurchase agreement in commercial paper market from roughly $35 billion down to about $12 billion, we were able to cease selling and we had appropriately met all the requirements under the new borrowing environment that we are in today.

There were a variety of other factors that were simultaneously or… that affected the Company, not simultaneously but affected the Company during the third quarter. The Company had a… an inventory of funded mortgage loans that were pending... I’m sorry… the Company had an inventory of commitments to fund mortgage loans. We have locked loans for clients in the June and July timeframe which is a normal part of our loan origination business and those loans were slated to be funded in the August and September timeframe. And as those loans are funded they are marked-to-market and obviously mortgage interest rates in the August and September timeframe were much higher than they were in the June and July timeframe and so consequently the Company recorded an $11.5 million net loss on its forward commitments to fund mortgage loans net of any hedging benefit that they got out of hedging those forward commitments. But it’s safe to say, that many of our hedging instruments were paired off in the month of August and so much of the… much of that pipeline was exposed to market value changes for majority of the second half of the quarter. But that basically cost us $11.5 million against our operating earnings in the quarter.

The Company also recorded premium amortization expense of about $36.3 million during the quarter. Potentially with the Fed cutting interest rates and the treasury rates falling significantly and the forward yield curve in earning at least up to September 30th, the Company amortizes it’s premiums using a FAS 91 amortization model and that model drives its prepayment rates and interest rates on the adjusted mortgages on our portfolio based upon forward interest rates and the forward yield curve.

As a result of the decline in forward interest rates the future expected coupons on our mortgage portfolio were lower in the fourth quarter than they were in the first half of this year and so consequently the Company had to report a one time amortization expense that was above what it consider to be quote, “more normal” of $36.3 million. So that explains or tries to explain just exactly how our amortization model works in the context of this expense.

In the event that interest rates were to remain where they were at September 30th and unchanged from there the Company would expect that it’s amortization expense might be somewhere in the neighborhood of $5 million to $10 million per quarter on a going forward basis. And again that is a calculation that is based upon where interest rates are at the time and a forecast for where we would expect pre payment rates to go on our hybrid ARM portfolio based upon the interest rate reset features, the time to reset and alternative refinancing opportunities in the mortgage marketplace at that time. That gets… it is a little bit difficult for us to offer clarity around that issue.

The Company also recorded a $12 million tax provision in the quarter. This is a fairly arcane issue, I will attempt to explain it but if there are questions later potentially Clay Simmons or Jane Starritt can provide a little bit more clarity here but essentially as I understand it we have some interest rate cap instruments. These are hedging instruments that are held by one of our subsidiary entities. We sold those caps as part of our hedging strategy as part of securitization transaction that we were paid a fee to receive those to sell those caps. Those instruments… that fee that needs to be amortized over the remaining life of those caps as income but we have offsetting income we bought, sold caps. Mere transactions so this does not reflected income item. It’s just a question of one end having bought the caps and the other end having sold the caps. They’re identical so there is no cash flow benefit anywhere. But it turns out that the amortization given the decline in rates that we saw in and the decline in LIBOR and forward LIBOR that we saw in the third quarter, there was a GAAP tax difference. In other words, if the Company to were to buyback those caps that it sold, it would realize a gain and that gain would be a taxable gain and it would have to incur a tax liability and so we are required to provide a tax provision of $4 million.

We anticipate that we will never have cash out flow of $12 million. That won’t happen. Rather, over time the market value of those caps will converge to our amortized balance of what we pay or what we sold those caps for and ultimately they will zero out and there will be no tax liability paid. So, again this is a very fairly arcane approach to a fairly arcane issue here, but that’s what it is and I have tried my best to try to explain it.

The Company also during the quarter recorded interest… in interest expense at incremental $7.8 million above what it would have accrued or incurred as interest expense related to commitments that… to commitment fees or the expensing of commitment fees that we paid for access to some very short-term financing in the primarily September timeframe. We had a number, as I mentioned earlier. We had maturing commercial paper that needed to be financed and with a new finance counter party, as or sold. We wanted to stop selling assets and we needed to find incremental financing in order to be able to cease selling assets and we had a number of repo counter parties that were attempting to exit the repo or the reverse purchase agreement financed business and we had positions on with them and that had to be moved to other repo finance counter parties.

And in that September timeframe it was very, very difficult to find additional financing in the normal course, and so consequently we negotiated some committed repurchase agreement financing facilities and in total we paid about $15 million for those facilities. $7.8 million of that has been expensed in the third quarter and the remaining $7.5 million or so will be expensed over the next five months because the remaining facilities will last for five months.

We have committed facilities going forward of about $1.75 billion in the repo segment of our financing book and we have used about $900 million of capacity left on those facilities, I guess, that’s the best way to put it. So, we do have Incremental and additional unused financing available to us in the event that the referred reverse purchasing market. Filling it up we can’t find alternative financing. So that explains that we don’t anticipate purchasing any additional committed repo facilities going forward. We believe or at least up until very, very recently, we believed, that the reverse repurchase agreement market was beginning to our return to normal, and in fact we do of indications to suggest that is the case, other than the disclosures over the last week, that is created some of certainty around these structured investment vehicles. But at the end of the day we are beginning to see, repo finance rates come back down. We think that the haircut or margin requirements have stabilized, and in fact with certain dealers are improving slightly and we think that there is the potential for adequate repo financing going forward all be it, we are a little bit gun shy about the repo market right this minute and again a lot of that is related to the structured investment vehicles and the certainties surrounding that.

The Company also in the quarter, looked at its credit exposure. We have credit exposure in two components of our balance sheet. There is a securities portfolio called purchase securitize loans. Those loans, generally speaking those securities where the Company has purchased a 100%…where’s the balance sheet…okay. The Company has about $723 million of purchased securitized loans. Many of those would be, the below AAA rated classes as most of the AAA rated classes that the Company used to own were sold as a result of the asset sales in the third quarter. We do have credit risk on all of those classes of securities however there is one security that is backed by pay option on loans that has continued to have delinquency rates much higher than we had anticipated. We have been pursuing a variety of different strategies from a lost mitigation prospective, but we decided to incur an additional $6 million impairment charge, against that one security. And I believed, that we now have about $10 million of non-acceretable discount which would be the equivalent of a credit reserve in accounting parlance to offset losses against that portfolio. That balance is now down to about $414 million and so… and we are not purchasing or originating any traditional pay option ARM’s and today not even any option ARM’s at all. So, we think that that transaction is well reserved. Additionally, we have modest increase in our delinquencies in our portfolio. I will get into that in a minute. But we did provide an incremental $1.6 million provision for estimated losses on some of our existing REO properties. One other item to mention, while lastly I think I will postpone after just a moment here. There were some offsetting benefits during the quarter, there was a $18 million, $17.9 million expense recovery related to long-term incentive awards or for the Company’s directors, employees, share holders and managers. Those are stock based awards they are marked-to-market on a quarterly basis, and obviously the stock prices declined significantly in the quarter and so consequently there was an expense recovery previously accrued liability for those awards.

Secondarily there was a $53 million reduction in our interest expense in the quarter. This interest rate reduction really comes in two components parts. We had in the quarter and continued to have but during the quarter we had interest rate hedging instruments primarily in the form of interest rate caps that were creating positive cash flow for the Company and so some component of the $53 million is related to the cash flow benefit that we received in the quarter on those fixed pay interest rate swaps.

In the month of August though, we did terminate $43 billion or $44 billion worth of interest rate slots as part of our liquidity management strategies and there were gains and losses recorded on those terminated swaps and the way that the accounting or termination of qualified hedges works, is we realized the gains and the losses on those instruments related to the forward yield curve and the forward yield curve at that time was inversely sloped, meaning that short liable rates were expected to decline over time, such that we would have been a positive receiver of cash, or the next nine months, or the next three, four, six… maybe eight months, and then the cash flows one month liable we did was expected to decline below the fixed pay rate, and we would have become a fixed rate payer as opposed to a floating rate receiver. And so all of that is now embedded in our liability structure and we have disclosed just exactly what those liability expenses are going to be on a going forward basis. Additionally, there was the elimination of the incentive management fee during the quarter, obviously the Company is externally advised. It’s management is paid or the advisor, it’s external manager is paid, based upon a day’s management fee which is calculated as a percentage of equity, and it’s entitled to a participation in profits based upon return on equity, and obviously return on equity was below the total rate that we are required to meet and so consequently that, instead of management fee did not get expense in the quarter. It had been averaging roughly $9 million per quarter, for the first two quarters of this year and so in essence that was a benefit that went the other direction. Those were the principal items that affected the Company’s earnings, during the quarter and many of them are nonrecurring. I want to suggest or just mention one other factor, and that is that there was some conversation or some discussion with respect to the Company’s ability to maintain its REIT status going forward as a result of the hedging strategies and securitization strategies that the Company had been pursuing, in primarily 2006. The Company found itself in a position where it was very, very close to potentially failing a… its growth… re-gross income tax meaning that 95% of its revenues have to come from qualified reinvestments. And we are very close to that ratio. We felt prior to August that we would be in compliance with that ratio, and that it would not be an issue over the course of 2007. However, having to sell all of the assets that we sold and reduce the size of the balance sheet, there was some concern in the middle and latter part of the third quarter, that the reduced balance sheet might cause us to have to fail that test.

Upon further analysis and further review we are now of the opinion that we will not fail the gross income test for 2007. We will not incur any tax liability as it relates to that and our REIT status will not be subject to question. We never really felt… and even if we have failed the test, we felt that the test that we would have been failed because of… would not have been willful, in other words we weren’t trying to deceive anybody and we think we could have appealed to the IRS and paid a… pay tax on the… actually a 100% confiscatory tax on the income that would not have qualified and that would have preserved our REIT status and we don’t think that would have been a huge number. We could… probably in the neighborhood of $10 million, although, there are lots of different estimates about what that could have been, but relatively small in the context of the Company.

So, anyway, I think… I think that those address a lot of the items, that negatively and through some extent partially offset some of the issues in the quarter. Talk a little bit about the margin here; the yield on the portfolio for the third quarter was 5.344%. Obviously that was negatively impacted by the $34.3 million… $36.3 million of premium amortization. The cost of funds for the quarter averaged 5 points to 6%. That was up from 5% in the prior quarter. Again just to digress for a moment here, cost of funds in the quarter was negatively impacted by a full variety of factors, some related to the commitment fees that we paid. Some was related to the fact that one month LIBOR rose significantly, particularly in the months of late August and September, well above its normal spread to the Fed Funds rate and in fact even after the Federal Reserve cut the Fed Funds rate, one month LIBOR really did participate a whole lot in the decline in… in the Fed Funds rate, at least not until sometime in October.

It’s still… one month LIBOR is still above its normal relationship to the Fed Funds rate. We would expect one month LIBOR to normalize around Fed Funds, plus an 8, maybe a little bit more than that, but that’s roughly where we think it should be and it is still inflated. It is more like Fed Funds plus 28 basis points even today. But for the month of September one month LIBOR averaged 5.5%, and the Fed Funds rate probably averaged something more like 4% and 7% to 8%. Obviously that impacted our cost of funds in the quarter. We think that a more normalized cost of funds, had LIBOR behaved itself, it would have been more like 5% or 5.01%. As a result the net spread for the quarter was 8 basis points, the net interest margin or portfolio margin for the quarter was 31 basis points, obviously impacted by a variety of events that we would consider to be one time events.

We indicated in the press release that we felt that a more normalized portfolio spread… I am sorry… net spread would have been something in the neighborhood of 65 basis points. And the way we get there is as follows. We start with our 8 basis point net spread in the quarter. We think that our cost of funds was impacted by approximately 26 basis points due to one time events or aberrations that affected us in September. We think that our portfolio yield was likely understated by roughly 30 basis points versus a more normalized amortization rate, and we think that our coupon in September was 3 basis points higher than what the coupon in the portfolio was on average for the quarter. That gets you about a 67 basis point net spread versus the 8 basis points that we reported in the quarter. And so consequently we think that on a going-forward basis, the 65 basis points is a more likely indicator of what this spread ought to be. We do not calculate our portfolio margin; we can provide that at a later time, if anyone would care to know about that. The other thing to mention is that spreads on new assets that we did acquire during the quarter, particularly in the timeframe of September are definitely wider by approximately 40 to 50 basis points, and we expect that that is going to help the margin on a going-forward basis as well.

During the quarter we completed two securitization transactions, one at the very end of July and the second at the very end of August. The July transaction was a transaction that was completed before the mortgage finance markets ran into extraordinary difficulties. We did execute about a $1.4 billion transaction in late July. We were issuing floating rate debt instruments at that time at a spread of roughly LIBOR plus 27 basis points on the AAA, and AA mezzanine securities or AAA mezzanine securities, that we issued to third party investors and accounted for that as a financing transaction. Just by way of comparison, we had done a transaction in April that was at roughly LIBOR plus 14 or 15 basis points. So it did cost us more money in July, as financing became a little more expensive at that point in time.

Several weeks after that we attempted to do another securitization and were unsuccessful at being able to attract buyers for our AAA rated securities and it took us until roughly August 31st, to do our second securitization in the quarter. That securitization transaction was meaningful principally from the standpoint of signaling some return of financing and liquidity into the mortgage market space, which had not existed… are prior to that time period.

The economics about transaction were not particularly attractive for the Company as we were securitizing loans, that had been closed and were being carried on a warehouse lines from the May and principally June and July timeframes at lower interest rates. And the financing rates for that collateral obviously increased significantly in August and so we think we realized roughly at 18 basis point negative spread on that financing transaction. But importantly it allowed us to pay off our warehouse finance providers freeing up the warehouse lines and that was one of the integral steps that was required in us being able to restart or begin to fund loans and restart our loan origination business.

We continue to hedge our interest rate position and pay attention to our portfolio duration. We had $7.9 billion worth of interest rates swaps on the balance sheet, as of the end of September. We added about $3 billion to our hedge position during the quarter, and essentially we have a fixed pay rate on that $7.9 billion of interest rates swaps locked in at an average rate of 4.73%. So, based upon where LIBOR is today, we are still in a positive cash flow position with respect to that position.

Our portfolio duration is now well within or within our policy guidelines. However, policy that suggests our portfolio duration has to be within one year. As of the end of September, our portfolio duration came down to about 10 1⁄2 months or 0.88 years. It had been 1.4 months in the second quarter of this year and negative one month a year ago. So it’s fairly clear that the portfolio duration has increased versus where it has been carried over the last several years actually, which positions us to take advantage of the 50 basis point of Fed funds rate cut that occurred in September. Much of that benefit has not been reflected in the third quarter results and further we will… we anticipate that there is likely to be additional Fed Fund rate cuts, are forthcoming and virtually no chance that the Fed would be raising interest rates from here and so consequently we stand ready to benefit from stable or declining cost of funds and truthfully there is not a whole lot of benefit from swapping the portfolio today. It is virtually neutral versus short-term cost of funds. We did raise some long-term capital during the quarter The primary capital raise that we did in the quarter was our series F convertible preferred equity transaction that was a, that raised proceeds of about $545 million. That was completed in early September. That transaction has a 10% interest rate on it, or coupon on it. Actually the yield that the preferred gets is the higher of the yield on the… on the common stock, for the 10 days after a dividend declaration day or, the all 10%, obviously for this quarter since we did not declare a common dividend. The preferred equity share holders will get their pro-rata 10% coupon, of the preferred equity.

We did have some additional capital raising, relatively small in nature. We raised roughly another $5 million in… and I believe series E preferred stock during the quarter and we had about $49 million or $50 million worth of common equity that we raised during the quarter as well. Just to mention the convertible preferred, this convertible immediately at $11.50 per common share. Let’s see, total assets at the end of the quarter is some other factors that worth mentioning here. We ended the quarter with $36 billion in assets, roughly comparable to where we were on August 17th. We did fund some loans and acquired some loans, but we also had principal pay downs during the quarter as well so essentially, after that acquisition, actually the end of the quarter was related to reinvesting paid down principal. Notably the cost bases that which we own our portfolio going forward is lower than it was at the end of the second quarter. At the end of the second quarter we had roughly a 77 basis point premium owning our assets at par 77. We now have a basis or own our assets at par decimal 48%, meaning that the premium that we have to amortize on a going forward basis has been significantly reduced. If, in fact we get into a market environment where the Fed is reducing interest rates, or long-term interest rates, or mortgage interest rates begin to fall as well. We don’t have a lot of exposure with respective pre-payment rates on a going-forward basis. We did buy some mortgage backed securities during the quarter. We bought a little over a billion dollars of FDS in the quarter primarily AAA rated, primarily hybrid assets, paying a little less than 99.5 for those assets, so that also helped with our cost basis of our portfolio.

And from a commercial paper perspective, we were able to reduce our commercial paper financing. It’s down to $1 billion at the end of the quarter, it’s also notable that we did not extend on any of our commercial paper. We did not have any technical or other forms of default in our commercial paper facility. Everybody there was commercial paper investor with Thornburg Mortgage has been repaid at maturity and we fully anticipate the remaining $1 billion, which is more termed out will be repaid on schedule as well, so no defaults there.

Loan origination activity, you know sort of a mixed bag here. The commitment activity and loan volumes were down significantly primarily as a result of our inability to fund loans during most of August and well into September as well. We began funding loans in late September, primarily out of our backlog. For the quarter we originated or funded $1.3 billion, which was down from a year ago and down from the second quarter.

The pipe line unfunded or committed or lock loans as of September 30th on a fall-out adjusted basis was about $128 billion again down substantially from the $830 million, $831 million at the end of the second quarter. I’m surprise to say that there are variety of reasons for why it is that our pipeline of committed or lock loans is down significantly impart our inability to fund loans in the August and September timeframe, has made it difficult to recapture the confidence that we had amongst our lending partners

I think that additionally we’ve been in a query of time to rediscover just exactly where pricing needs to be in order to attract borrowers and attract new loans. And we continue to be committed to rebuilding our origination business. And hope that by the fourth quarter of this year or the end of the fourth quarter December. That we can approach some sort of, a run-rate of roughly $400 million per month on a going forward basis. And now we are going to count for roughly 75% of new asset acquisition going forward.

Notably, our channel relationships continue to be unchanged. We had 330 correspondents at the end of the second quarter, all of those correspondents relationships remain with us today. So, we didn’t loose the relationships which is haven’t got in the funding and the locks going just yet. Similarly, on the wholesale side of the business, we have 18 account execs in the field, 541 brokerage firms and so we continue to have a very, very good a set of relationship with our, what we call our lending partners out there in the marketplace and again, we’re in the process of trying to restart that origination business. Our servicing portfolio was $14.6 billion at the end of the quarter, 22,478 customers; again a significant component of this franchise and an important part of our strategy for customer retention on a going forward basis.

Your credit characteristics of the portfolio continue to be exceptional. I think this is probably one of the true tragedies of the third quarter. There’s absolutely nothing wrong or there is absolutely no problem with the credit performance of out portfolio. Whether our assets or loan assets or securitized assets, all of them, well with the exception of the one, with the exception of some of our payoff ARM’s are performing in an extraordinary fashion and even the Pay option ARM’s are performing consistent or largely consistent with our expectation for how they would have been performing.

But at the end of the day, this market environment while it may have been more about the broader credit concerns in the market. Our portfolio continues to be of extraordinary credit. 96% of our portfolio is AA or AAA rated as of the end of September and the remainder is below obviously the AA level. All of our securities… none of our securities have been downgraded. All of our securities are backed by substantial forms of credit enhancement. We have been the beneficiary over the course of this year, of upgrades in our portfolio but absolutely no downgrades in our securities portfolio.

Same story on the loan side from a credit performance perspective on our originated and bulk loans, a slight increased 27 basis points, a 60 plus day delinquent loans. I believe we reported 21 basis points at the end of June and 23 basis points at the end of July. So we have seen some modest increase in our delinquencies but nothing compared to what’s going on, on a national scale.

According to MBA statistics, the national 60 plus day delinquency rates for conventional prime adjusted rate mortgage portfolios has now gone to 281 basis points and that’s as at the end of the second quarter, that’s not the end of the third quarter. So, nationally delinquency rates continue to rise in this segment of the marketplace. We are seeing as I said modest increases. But our credit performance continues to be extraordinary.

We did charge-offs $1.4 million in the third quarter to already a real estate in our portfolio. Those losses have not did realized as of yet, but we did move some of our general reserves to specific reserves against these some of the REO properties that are in our portfolio and anticipation of the fact that when they are sold, it will create losses. The loss provision that we took for the quarter was $2.6 million in our total loss provision against our loan portfolio is now 17 or general provision is $17 million and again we feel that’s adequate and appropriate given the credit performance of our portfolio.

Against our purchase securitized loans we do have, which is $758 million balance, we do have a non-accredable discounts for a loan loss allowance of $21 million and is separate from the $17 million and that’s about 2.75%, 2.76% of the remaining balance of those loans. I guess, in conclusion and before we open it up for questions here I’ll suggest the following: obviously we are extraordinarily disappointed by the results of the third quarter, never in our wildest dreams could we ever have imagined that such a series of events could have occurred. I think that the good news is that we are a surviving entity; we are optimistic about our prospects going forward, we believe that it is going to be a much slower rebuilding process than it was, a tearing down process, but at the end of the day we believe that our prospects are favorable going forward. The spread environment has definitely improved as a result of the events of the third quarter. We try to provide some guidance with respect to where our new assets can be put on the books but suffice to say that on a going forward basis if you do all the math, it’s probably conservatively a 14% to 17% going forward, ROE business, for the Company. Whether we originate loans and finance them in the collateralized mortgage debt market or whether we either buy, mortgage backed securities or turn our own originated loans into mortgage backed securities and find adequate short-term financing either in the form of reverse purchase agreements or some alternative like commercial paper if it comes to that and hedge the interest rate risk there or even not. But we would probably be hedging that interest rate risks. We are looking in spreads of anywhere from 90 to 160 basis points and suffice it to say that, that we're probably putting money to work today in the middle of that, of that range. So the spread in by… and those are all net spreads those are not portfolio margins. So, the profitability of this business has greatly improved. Beyond that, despite competition in the mortgage origination side of the business and rates today that are lower than we anticipated they would be going. We are definitely seeing more sanity with respect to underwriting standards and underwriting practices in the industry and we suspect that our standard practices which have been standard for the last several years are much more reflective of the industry norm today and we expect that, that’s going to continue on a going forward basis.

The yield curve, has shown a propensity to want to steepen. We do believe that the Fed will be reducing interest rates going forward. We believe that as I said comments that have been made by Fed officials and Treasury officials finally recognizing the severity of the liquidity and the housing crisis. This has nothing to do with bailing out the stock market but the mortgage market is just not functioning appropriately today, could have serious economic ramifications that we think the Fed stands ready to support this industry and support the business and provide liquidity. We think that will cause the yield curve to steepen further and that we think that will be a benefit going forward as well.

We think that we will be able to rebuild our mortgage origination business. It’s just going to take a little bit of time as we regain confidence. So, we think that, we think the, we think the outlook should be pretty good, not necessarily for the balance of 2007, but certainly for 2008. I think, we did make a comment in the press release that suggests that we’re going to re-look at the dividend again. I think I mentioned this earlier in December. The Board of Directors was very divided about what to do with the dividend, ultimately deciding to err on the side of caution for the time being until mortgage financial markets stabilized a little further. But my sense is that there will be a dividend going forward. We will have earnings going forward. We anticipate the debt dividend will grow over the next year and we hope to preserve and return some of this shareholder value just as quickly as we can.

Larry, thanks for taking my question. I’m going to ask you to try to relate a bunch of different numbers here. When you gave the mid quarter update, you talked about the fact that you could get spreads of at least a 125 bips. Would you describe this primarily AAA super senior backed … super senior mortgage backs? And if you can tell us, give us an update of what you think that is right now? And then also put that in a context of the 40 plus basis points that you think you are going to get on …for spreads on originated mortgages and also ultimately put that in some context? Is it normally…would you normally expect to see that widespread between mortgage spreads and security spreads?


Mr. Larry A. Goldstone - Co-Founder, President, Chief Operating Office

Well actually its not so much. There are a whole bunch of things… there’s not so much the… its not so much that there’s a wide spread between mortgage yields and loan yields. It’s more that there is a divergence in financing alternatives available to the Company. So for example, if we were originating or buying mortgage assets …either buying securities or originating loans, securitizing them to hold in our portfolio and we were electing to finance those in the reverse repurchase agreement market and we were going to hedge the interest rate risk of that portfolio. Using interest rate swaps, we would be realizing spreads between 90 and a 160 basis points depending upon what we were seeing there.

In an earlier version of this release and I’ll put it out there because I think its there, security spreads in that financing structure would be 90 to roughly 140 or 150. Loan origination …securitized loan spreads would be more like 125 to 160. And so …but again that is all predicated on obtaining our reverse repurchase agreement or other short-term financing and hedging those assets in the…using interest rate swaps.

Everything that we have acquired up to this point in time … new assets have been acquired at spread in excess of the guidance that we provided of a 125 basis points net spread. So, all of the securities that we bought in September timeframe … we haven’t bought a lot, but we bought some and in October have all been executed at spreads greater than 125. But I think we’re trying to give investors a range of what’s out there. Spreads have tightened to some extent in the securities market from where they were; certainly in August. We were not able to participate in some of that, in some of those spreads but at the end of the day, I think that the 1.5 point estimate is still accurate and achievable in this market environment.

The other financing strategy is to securitize our loans in permanent financing structure and obviously we have a desire to lean more in that direction. The returns that we’re seeing today are lower than what we had anticipated a month or so ago, but still in the context of a risk adjusted return perspective they are pretty attractive. Number one, is permanent financing not subjected to roll over risk or margin call risk, secondarily in the context of securitization transactions that we are doing today, they are fully hedged. In other words we are issuing fixed-rate securities that have cash flow and amortization characteristics identical to the underlying mortgage loans. So there’s no potential or any sort of mismatch between assets and liabilities with regard to those structures. So the risk adjusted returns whether the performance of those securities going forward ought to be very, very attractive.

We have only done one securitization transaction in the quarter, we some indications of where we can get a securitization transaction done today, and we believe that a range of 30 to 40 basis points is a fair assessment of what kind of spreads we can get today or at least a conservative assessment. Beyond that we have, we believe that credit enhancement levels for our collateral are beginning to come down. They are proven, that will be a benefit going forward. In the

August transaction I believed that we had subordinate classes or credit enhancement level to AAA of approximately 4.5% of the loans outstanding, and I believe that if we were to do a transaction today that number would probably be 80 to100 basis points lower. So we can achieve more subordination or less subordination and more leverage in those transactions on the going forward basis. And again, I don’t think we've got any concerns about loan quality.

I think probably one of the things that has surprised us more than anything else is the competition from some of the major money center banks, in the mortgage or loan origination business that we've encountered over the last couple of week as we’ve come back into the mortgage origination business.

Some of the largest banks appeared to the buying market share on a very aggressive basis. We’re not quite sure what their motivation is, but we clearly don’t understand where their generating profitability from where they trying to originate mortgages, and we have responded, because we still think that a 14% to 17% return on equity on a fully match funded basis, is a very, very good strategy going forward. So does that answer your questions, Rick?

It does, I guess the one follow up to that is, So you’re basically saying that subordination levels are down 80 to 100 basis points. Does that mean you are…

Our anticipation going forward is that we will hold the AAs and below. We have been able to negotiate financing for all of the subordinate classes below AAA so the strategy that we are anticipating going forward is that we would sell off the AAAs, account for them as a financing and finance all of the AA and lower rated classes. So, that actually does provide some additional leverage in the context of the transaction.

And I apologize for taking so much time, but how do you, what is the financing you have arranged for the AAs and below?

It is reverse repurchase agreement financing. I think it’s probably pretty obvious where we going to get that but obviously we have under writers who want to issue securities for us and in our securitization, rotation and they all have the capacity to provide financing and so that’s part of the deal.

Thank you very much. Clay, Larry. You know on the additional $236 million loss on the $5.5 million securities that were taken away. Is there any more potential loss on those securities and if there is, can you tell us why?


Larry A. Goldstone - Co-Founder, President and Chief Operating Officer

We don’t believe that there is any additional potential loss and it’s principally because we have been diligently working on trying to reconcile all of those sale transactions. The majority of the problem, that we ran into and the reason that we had to come up with a revised loss estimate, a week or so ago, was because our ability to obtain pricing information, sale tickets in some cases some of those assets were not even sold. They were just mark-to-market and confiscated in some cases but the back cash statements were not achievable, we did not know where proceeds were going, there is still P&I outstanding so there is just been a… I think that there is an assumption and certainly before August I would have made the same assumption. The assumption that I would have made was, Gee, These are all securities and they are going to be sold and we are going to get sold in the same day and then somebody is going to turn over a trade confirmation the next day and the company is going to book the sale and that’s going to be the end of it. In the normal course, that’s the way things work. In a course of declaring entities into fault against borrowing agreements, confiscating collateral, liquidating them in all sorts of ways, confiscating collateral not wanting to disclose where they sold things. We have found that the finance counter-parties that put us into the fold to be highly uncooperative and they were uncooperative for the better part of last now two months. It was not until last week that we thought we had hard enough fix on just exactly what the revised estimate was going to be, the numbers were still moving around substantially and we did not believe that we wanted to put out multiple revised estimates because that’s likely would have happened, had we done something different. So, but we believe that we have now reconciled that the lion’s share of the items we believe we know, what the un reconciled items are and so we don’t anticipate any additional revisions to those estimates going forward.

And then the other question is, your duration which was I guess 10 months and correct me if I am wrong that usually runs closer to one month or two months. How long will it take you to get it down to that level again or you are comfortable with the 10 months duration this match between your assets and liabilities?


Larry A. Goldstone - Co-Founder, President and Chief Operating Officer

I think we are comfortable with the10 months right now. We have a policy that suggests our portfolio duration be less than one year. So the lion’s share of the majority of the last several years, dating back to 2002 or 2003, we have been operating with the portfolio duration of roughly zero, give or take a couple of months but it’s been very, very… it’s been essentially neutral duration. However if you look back to the 2000, 2001 timeframe. The last time that the Federal Reserve Bank was actually reducing interest rates, we had a portfolio duration that was roughly 10 months or 11 months. We do have the opportunity to extend our portfolio duration to opportunistically take advantage of declining interest rate environments and I got to say that today I believe that we are in a neutral to declining interest rate environment as opposed to a positive or rising interest rate environment and that will if we are right about that that will have positive benefits for our portfolio spreads on a going-forward basis.

Good morning. In past when people asked you questions about what was relatively high leverage for the industry, you always and appropriately so pointed to the relatively… I mean relatively the absolutely wonderful credit of the portfolio and yet in a liquidity crisis which we just went through, I mean that wasn’t the insurance we would have hoped to have been. I look at your suspending the dividend for liquidity saving reasons as sounds like a brilliant idea but it does also seem a little bit inconsistent, the way they run in the press release, you basically are maintaining a leverage of 27 times and I wondered may be you, could you address that seeming inconsistency?


Larry A. Goldstone - Co-Founder, President and Chief Operating Officer

Sure. I am not sure of that term you are interpreting our balance sheet quite the right way.

I am just reading the press release where you say 27 times leverage is the amount of leverage that we can obtain by securitizing our mortgage loans and permanently financing them in a securitization structure and there is no margin exposure or liquidity exposure to that securitization structure. So it does not use or require any additional liquidity or cash on a going forward basis. It is permanently locked in financing and it is not subject to margin calls or mark down to prices because collateral values change. So that is simply a strategy and in fact that part of our balance sheet which is the $21.6 billion of ARM loans that are collateralizing debt is up for reference our balance sheet, all of those assets are permanently financed and not subject to any liquidity event. I believe that we are referencing in our press release with regard to the dividend is the fact that there is uncertainty in the margin segments of the market potentially. We could see further, if in fact the structure investment vehicles which is I believe the biggest unknown that we have right this minute, if in fact the $350 to $400 billion of mortgage securities that are currently being held in the structured investment vehicles has to be liquidated or even if a material percentage has to be liquidated, that is going to likely put downward pressure on mortgage securities prices and widen mortgage security spreads in the near term. While the market tries to digest that collateral and that is the concern that we have and we want to preserve our liquidity in the event that we see securities prices decline. We have about $11.5 billion maybe $12 billion of our balance sheet currently financed with financing that is based upon the market value of assets and that is what we are trying to protect. At least in the near term. We believe that the structured investments vehicles will get results. I personally believe that they will get results in a favorable fashion because I think that the consequences of non- government, non- banking intervention would be disastrous for the entire market, beyond what we even saw in August potentially. But I believe it will get resolved it is just that there is some potential that some folks have tired of the banking sector, could end up being forced liquidators and by the way I have been told that 80%... roughly 80% of the collateral that is owned by these structured investment vehicles on mortgage securities that are not backed by prime mortgage assets. In other words it’s all pay in sub-prime. So, the valuations that they are going to get if in fact that collateral has to be sold, are going to be pretty awful. So, that’s kind of where we come from.

Hey, good morning. Actually I had a question on the 65 basis point normalized spread that you gave. Did that make an adjustment for the swap gain this quarter and the fact that, that reverses over the course of next year?


Larry A. Goldstone - Co-Founder, President and Chief Operating Officer

It does not. It is really just a look at what at where we are going to be starting the fourth quarter is really what we’re essentially trying to do. That is kind of where we start the fourth quarter. We do have a swap benefit in the fourth quarter, we have a smaller swap benefit in the first quarter. We’ve tried to outline all of those. But our expectation is that, as we buy… there are going to be increases in our portfolio yield as well and so we are optimistic the spread can be actually improved from that level going forward. But all we are trying to do is give an indication where we think the starting point is going forward.

And switching to your repo funding; actually where the hair cuts move from fact before August and move to now and what does that do in terms of your targeted adjusted equited assets going forward. Like what level of capital do you need to work that business model.

Right. Let’s see, I would say that margin requirements have lined up… go ahead.

I think on AAA they think pretty much it’s gone from 5% hair cut to 7%. As you move down the spectrum things are widened down a little bit as well. We may be looking for maybe 10% hair cut on AAs and then as you move down the spectrum it widens out to maybe 30% hair cut on BBB

In terms of the adjusted guidelines for your adjusted equity assets like how much capital do you think you need for the repo side of the business.


Larry A. Goldstone - Co-Founder, President and Chief Operating Officer

I think that we are thinking that we are going to try to operate with an 11% to 12% adjusted equity to asset ratio going forward. Where as we had been operating at 8% to 9% prior to August, and we ended the quarter and actually we could not put this number in the press release because it is not a GAAP number and… but we ended the quarter with an adjusted equity to asset ratio of roughly 16.8%. So, we are very conservatively leveraged with respect to our recourse borrowings today, and I think we tried to indicate that we would like to add another $2 billion in assets in the near term but we could add as much as $6 billion and still be in that 12% adjusted equity to asset range after adding $6 billion.

Okay. And there is one last thing, on the assets that were seized by the repo kind of parties. Is there any potential of recovery on that assets?


Larry A. Goldstone - Co-Founder, President and Chief Operating Officer

Well I would have to say that we are, I mean there is no that we get them back. I would say that the only way there is recovery is either to negotiate some sort of a settlement or to litigate and I would say that we are exploring very actively our case from a litigation prospective but I don’t want to say beyond but I don’t really want to say a whole lot more beyond that.

Hi, good morning guys. Some of my questions have already been answered but I was just wondering if you could offer a little bit of color on the pre-payment speed assumption that are baked into your premium amortization expectations provided in the release?

Sure Jason. We are assuming 13… well our actual speed was 13% CPR and so we are assuming 13% on average over the next 3 months and then the average CPR of all the factors based on the current environment, if you average amount over the remaining life of the assets, averages out to 25.5% CPR.

Okay. That’s helpful. And then could you also give a little bit of color on Wafter [ph] expectations going forward?


Larry A. Goldstone - Co-Founder, President and Chief Operating Officer

I explained, I think our standard provision has been running at about $1 million a quarter. Is that correct? Is that a bubble? Yes so I would expect that that’s what our standard provision is going to be going forward.

If you look at… if you look at our current reserves against our seriously delinquent loans we basically have a 25%, 26% additional LPV cushion but based on the reserves on the seriously delinquent loans. With our general reserve.

Hi, good morning gentlemen. A quick question where the net interest margin. What’s that going to be above the 65 basis point net spread?

Oh, did we make that calculation? We didn’t make that calculation. We are going to have to come, make a calculation for you, going forward. It’s going to be at least 125 basis points so we are going to get back to you on that one.

Okay. Great, and then Larry, I agree with you with the structured investment vehicle some significant current concerns. I want to get your gut feeling. This $100 billion fund that we have been hearing about. Do you think 1) will it be put together in time to help benefit these SIVs and 2) Is it enough? What’s your gut feel on that fund?


Larry A. Goldstone - Co-Founder, President and Chief Operating officer

My gut feel is that it will get put together. My gut feel is that… it may not even in itself be enough but there will be other measures I believe that will be taken to try to make sure that this collateral that is hanging out there does not get dumped on the market at fire sale prices. It’s fairly clear now that the Treasury and the Federal Reserve are on a heightened state of alert if you will, with respect to the exposure here. I think this is a situation that is very similar to the long term capital situation in 1998 and I expect that there will be two responses from the Fed or the Treasury, one of which will be a continued reduction in the Fed Funds rate in order to provide liquidity and steepen the yield curve because I think that’s the way that carry trade investors are going to feel Well I can come in and buy more in securities so I think that’s one way to create liquidity and create professional interest in those assets and then secondarily, I believe that they will try to arbitrate or mediate some form of a financing bail out to allow these assets to be blooded in the market over time I suppose to dumped on the market all at one time. That said I also understand that there are a couple of fairly large structured investment vehicles that are currently failing their commercial paper, can’t do a test and as a result we very likely will see some forced liquidations of collateral in the next month or two.

Hi, this is Jason Delu [ph] calling in for Bob. Thanks for taking my question. There could be a lot of moving parts with the spread over the next 6 months or so, six months to a year, in particular on cost of funds side. And we might get a Fed rate, we might not, the hedge benefits can be turning to an expense and I am just wondering Larry how you guys are thinking about setting your dividend? I mean if you do pay one in the fourth quarter, what rate would you want to set it at? Would you be thinking about maybe doing a one time special dividend at the end of the year? What’s your whole thought process right now with the dividend going forward?


Larry A. Goldstone - Co-Founder, President and Chief Operating officer

Well I would say that the first thing that we would like to do is we would like to come up with a dividend level that is sustainable. We would like to set the dividend such that it is not volatile but rather is non volatile. And while we understand that there are, there appears to be a fair amount of potential volatility in our funding costs over the next 12 to 15 months. We also have models if you will and we have the capacity to model a variety of different interest rate outcomes, interest rate scenarios and look at earnings on an annual basis, as opposed to specifically on a quarterly basis, and it would very well could be that we would have an earnings rate in the fourth quarter and the first quarter of next year that could be better than what we might see in the second and third quarter and then maybe we would see a recovery in the fourth quarter of next year. We can set a dividend book rate and a dividend policy around that and I would expect that we would set a dividend level in the fourth quarter that we believe will be conservative and sustainable, truthfully I think if you were to back out a lot of the one time adjustments that we have made in this quarter you would find that our operating run rate might be somewhere in the neighborhood of $0.25 to$0.35 per quarter per share. And so I think that that’s going to become the basis for at least re-establishing a dividend level on a going forward basis and then it’s going to depend a lot on reinvestment spread to reinvestment rate, our ability to originate loans our ability to securitize loans, our ability to free up capital where our liquidity situation looks like but it’s very clearly a market environment where buying assets and putting assets to work could be very, very favorable. And so it’s 80 million and 65 basis points, okay. So, I think that there is a way to in fact come up with the dividend level going forward.

Okay. Thanks for that color and what was the diluted share count?

We don’t look, I mean because we have lost we didn’t calculated it’s roughly 173 million shares.

Well, I think what he wants. We have $10 billion, what we call purchased ARM assets. Of that group I would say 8 billion we don’t have any CDO’s, we don’t have any CLO’s, we don’t have any CBO’s, we do have some CMO’s that would be agency CMO’s structured… our structured securities backed by agency collateral and agency mortgages maybe in the neighborhood of $2 billion that are LIBOR floating rate instruments. But other than that there is nothing in this, there are no re-securitized sub bonds non of that sort of, stuff it’s all pretty straight forward past to our securities.

Okay. And the same question with regards to the CMO’s you have you said they are non-market test on a $22 billion that you have?

They are not subject to market valuation changes.

And so to what extent, so are the covenants guided within those?

No, they are… I mean, we take our mortgage loans and we turn them into a series of classes of mortgages securities. So there’s a AAA, AA and A, BBB, BB, B and a non-rated class.

And you are trying to sell AAA and sell everything below that?


Larry A. Goldstone - Co-Founder, President, Chief Operating Officer

That’s correct and typically the not quite sure, I mean typically the above investment grade rated classes participate in the interest pro-rata with the AAA bonds and principals, principal cash flows are also pro-rata, but the subordinate classes above below investment rated classes don’t participate in principle or interest… they get interest, they don’t get principal and their claim on interest is subordinating in other words, if for some reason there is not enough interest collected to pay the AAA then the subordinate bonds have to give up their interest portion in order to support the AAA’s and that’s how you get to the AAA rating.

And it’s a waterfall schedule?


Larry A. Goldstone - Co-Founder, President, Chief Operating Officer

It’s a waterfall schedule that’s correct, but at the end of the day, so long as all of the collateral performs consistent with the way it’s supposed to perform, everybody gets their interest, there could be some timing differences.

Sure. And do you guys hold the equity chart?


Larry A. Goldstone - Co-Founder, President, Chief Operating Officer

Yes. We hold all the classes.

Okay. And for the close to your infinity, to what extend is that going to be impacted going forward given the billion dollar per class?

Well, it will the way I say it few works is it’s a quarterly fee and so consequently beginning with the fourth quarter to the extent that we can return earn a return on equity that is greater than the 10 year treasury plus 1%. We will begin to share in those earnings on a 20%, 80% split between management and the shareholders.

So there is no make up provision with regards to cap losses?

No, there is not.

Okay. Nice until in fact I get that agreement?

Let’s just think about that for a minute because obviously the base on which we earned the incentive is far less than what it was previously if they some which we earned with this management fee is far less than it was earlier. and at the end of the day it appears to me that all of us as shareholders and as management benefit by the company, management returning the company to profitability and improving return on equity as quickly as possible and what better way to resend that then to have the clock restart.

Yes. I am with you. As a manager of assets I would love that but unfortunately my own people don’t give me that luxury and lastly with regards to the commended and you did not pay which by the way I thought was… it’s a big surprise to the market given a comment you guys made in your October 9th press release. Was there anything that was preventing you guys from doing that or was it simply the board are like not to do it to be prudent given the outlook in the mortgage market?


Larry A. Goldstone - Co-Founder, President and Chief Operating Officer

I think we were just being prudent, we have the liquidity certainly to pay the dividend, on some level. We were sort of debating the $0.20 type number and we’ve allocated $25 million, but on the other hand in the context of the August environment and parts of the September environment, $25 million was meaningful. Beyond that so no, it had nothing to do with that. I think that the fact that we had $0.08 of negative taxable earnings also played into that decision as well, but I think primarily the decision revolves around the fact that the financing markets continue to not be functioning as well as we would like them to function and so we wanted to be prudent in our decision.

Well, I think my question was just answered but I’ll rephrase it just to clarify. The dividend payment would have been in my mind a relatively inconsequential amount of money, particularly given comments that you’ve made in past quarters about the dividend stream being sort of a compact with your shareholders because this is not a widely institutionally owned company. Your view is that $10, $15, $25 million in the context of what you see potentially developing historic significant amount of money?

Yes.

Okay. And secondly the up tick in the delinquencies to 27 basis points I think it was?

That’s from as you said 23 in July, 21 in June and I think 11 at the end of the March quarter, is that right?

Okay. And obviously we are still talking about small numbers but directionally in percentage terms things are picking up speed pretty quickly. Can you talk about how comfortable… you said you feel it is inadequate and inappropriate amount of reserving the $70 million given the performance of the portfolio but can you help flesh out a little bit more detail for us on how you determine that that $70 million is the correct figure?


Larry A. Goldstone - Co-Founder, President and Chief Operating Officer

Well, we have a credit reserve model against which we load in all of our delinquent loans and we assign a loss rate or range of loss rates for what we would lose on all of those loans and then we forecast what we think a default rate is going to be going forward so we are not doing a, we are not using a static, in other words we are not just looking at the loans that are currently in delinquent status, but we are also making a forecast about what we think delinquencies are going to be going forward and that’s not based upon our own experience because we don’t have enough experience, rather that’s based on experience from a broad universe of securitized mortgage pools dating back to 1990. So we are trying to see how prime originated mortgage loans in the broader market have performed from a delinquency perspective going forward and then we apply a default percentage to those and a severity to that and we calculate what we think our range of what we think our loss exposures going to be and I believe that’s a 24-month look forward.

Okay. The jump… focusing on the loans that have turns sour since March. Is there anything about them characteristically that strikes you as wary of known any common characteristics geographic similarities whatever?

Well. Yes.

Like a scores loan to value ratios?

I think there is a couple of things. Number one, there are two components broadly to our loan portfolio. There are those loans that we originated and there are those loans that we bought in both packages from others and.

21 billion is our, no, it’s 17.7 a very higher rate. There it is. Okay. So 17.8 billion of our $24-$25 billion port folio are our originations and $7 billion are purchased from third parties. There is first of all a difference in delinquency characteristics between those two groups of loans, although in the bulk purchase universe there is a group of pay options ARM’s as well that probably accounts for part of that difference but suffice to say that buying both loans is despite our attempts to add managing credit risk, those loans are performing less attractively than our own. Albeit it, in the context of the industry we are talking about pretty low numbers and the performance continues to be pretty extraordinary.

Secondarily, I would have to say that the lion share other than the pay option ARMs, the lion share of our delinquent loans are in the very low end of the mortgage loan balance spectrum. They are principally, in fact rather well under $500,000 on average. That probably accounts for just eyeballing this list. 85% to 90% of the loan by account are very likely in the low balance loans in our portfolio. Any of them confirming up balances and what that tells me is that it is the smaller more average, Middle America home owner that is having the most difficulty with their mortgage payments, the most difficulty with housing prices and the most… that’s where this credit environment is hitting the hardest. We have a substantial portion of our portfolio in loan amounts greater than $500,000, greater than $750,000 and on balance that portfolio is performing extremely well. Those folks aren’t having problems.

All right. I had a question on…I know, I understand that you are drop the dividend up fine. Looking at the company valuation. I mean, are you looking at, do you feel like yours… undervalued at this level and will they continue inside of buying?

We don’t really like to make comments on evaluation truthfully. I think that is for investors to determine. I guess I will say this. Management, particularly, Mr. Thornburg, the Chairman and CEO and myself own significant shares and we are not sellers. We have never ever been sellers and in fact we have been buyers recently, some before August and some after August and I think that is an indication of what we personally believe is the potential for the company over the longer term. I think that the decision that we made or that the board made with respect to the dividend was a decision that was extraordinarily well considered and definitely in the context of the long-term interest of the company and its shareholders. I think paying the dividend would have been potentially perceived as a selfish and a short-term decision that would not have been well received by some, particularly in the event that liquidity crisis came back to plague us in the next month or so. So I think that, our view is that the going forward prospects for the company particularly with respect to what the stock prices today are very promising but obviously we have to deliver on that outlook.

Two quick questions, the first one being the GAAP loss for the quarter was kind of in line with what I was expecting but the taxable loss of $0.08 wasn’t and I am just trying to understand what some of the big items were between the GAAP EPS and the tax EPS and which of those items will be recurring going forward?


Larry A. Goldstone - Co-Founder, President and Chief Operating Officer

Did anyone speak to that?

The biggest difference is that the losses which we incurred on the creation of the portfolio sales and liquidations by third party cannot be deducted for tax purposes except to the extent we have gained and since we don’t have significant gains in the quarter, most of that loss is not in this period for tax purposes.

Are there any other items from an operating perspective that were negative tax effects? Obviously the $12 million.

I think, I always… we discussed earlier this morning the… there is about $44 million worth of unusual negatives which we only consider one time negatives, again $8 million of unusual positive. In large measure, they relate in two general categories, the negatives would be on our hedging instruments that relate to securitization, transactions and the portion of the hedging instrument that’s on our balance sheet that created income which was eligible for GAAP but not eligible for tax and the other big item was the DDR, PSR recovery which is not income for tax and so I think that, without getting into the super arcane handout dimensions of booked versus tax accounting, I think, from our perspective, those accounted for one time items.

Okay. That’s really perfect, I think that’s exactly what I needed. And then the second thing with the portfolio not being now mark-to-market, at what price do you guys estimate that you are currently carrying your assets on your books?

I can speak for that as well. I think in general, the securitized ARM loans are being carried at about $0.93 on the dollar.

Okay. Securities portfolio?

Yes. And the securities, the purchased ARM asset is $10.5 billion, it’s 97.8% apart.

Well, that is not, it is more than average for the month strictly. It is not an end of period number and it’s an estimate that we’re trying to make to get back to something that would be a little bit more normalized since the spreads for the quarter were so low.

Okay. And so that’s where your go forward spread, going in the fourth quarter. Is that the way to think about it?

Yes. That is correct.

Okay. And just for clarity the 25 to… I think it was, sorry $0.25 to $0.35 of kind of quarter earnings that you are guesstimating at. Is that inclusive, is that based on that 65 basis points of spread that you alluded to?

Is it? I don’t know that it really is. I think it’s more trying to take our operating income or the loss the $1.9 billion of loss and then subtracting out of that.

All at one time.

All the one time stuff. And then applying a more normalized amortization rate to that and then adjusting that for an incentive fee because that, that would have been an operating level that would have generated some incentive fee. But just to restate that. It would have all the margin adjustments as well as some other one-time adjustments that didn’t affect margin.

Right. Okay. And so in Q4 I mean would that be the kind of a number you’d think about going forward into Q4 as well or how should I think about that?

Well I think that’s kind of what that implies.

And again we're trying not to make too many forecasts here about Q4 but that is… we've tried to reconcile and provide information to the best of our ability to allow people to make a couple of different calculations about how to look at the going forward. Our earnings rate given that there were so many one time and unusual factors in the quarter.

Now that’s very helpful. There are a lot of moving parts for us so. That is helpful. So I need to take into account is from that 65 basis points roughly spread that you have going into Q4 the swing from a net gain of I guess $27 million on the swaps too I guess a net loss of $15 million over the next three quarters which is about say 48 basis points over the next three or four quarters?

Well there is, I’m sorry. There is a gain, we've sort of played out for you what the gain is going to be in the fourth quarter about $27.7 million then it’s a $2.9 million benefit in the first quarter and it does turn to about a $12 million to $15 million loss per quarter going forward. Starting with the second quarter of next year.

And that’s just on the terminateds. That’s just on the terminated swaps, it doesn’t relate to the payments that we get on the, on our existing derivatives.

Sure. But I thought I’d make sure from all purposes. I thought during the Q1 I’ll have a pretty big drop off and in Q2 have a pretty big drop off and spread just based on these gains becoming smaller and eventually going away.

Right but, it would keep in mind that the implication is in the forward curve is that rates are going down so I think we would stand to benefit from a drop in LIBOR going forward and then that would offset the swap benefit which is designed to make up the difference between what LIBOR was when we paired those swaps off which was in the high fives. To where the forward curves suggested.

Got you. Yes. That’s what I was going to come back to you, what cost of funds and is implicit in 65 basis points if you can kind of compare that to where LIBOR is today.

Very implicit on at 5%.

At 5% so just, I think you made a comment earlier that it’s not really beneficial for you to put on swaps right now. But if I look at the swap curve maybe you could do something in 4-7 range or something like that if you look at four year swaps. Why wouldn’t you see that as being beneficial to you rather than paying 5+ percent on one month LIBOR?

Well I think that those are circumstances that we are evaluating but we expect that a one month LIBOR financing rate is 4.78% today. So we anticipate that our cost of funds that are flowing rate cost of funds is going to move down as LIBOR has moved down.

I think we've repriced everything

So everything is repriced in the 10 billion and margin requirements have already been reflected for all $10 billion of the repos?

Yes. For the lions share of it. That’s right, yes. If they haven’t been reflected in the margin, they’ve been marked down in price.
