Q3 2009 Earnings Call

• U.S. AAA rating not guaranteed. The U.S. could lose its AAA rating if it fails to reduce its deficit over the next 3-4 years, Moody's says. Steven Hess, Moody's lead analyst for the U.S., acknowledges reducing the gap won't be easy: "Raising taxes is never popular and difficult politically, so we have to see if the government can do that or cut expenditures." Earlier this year, markets were spooked after S&P cut its outlook on Britain to Negative from Stable. Meanwhile, Moody's said today European countries' rising debt won't trigger across-the-board downgrades.
• Deep pay cuts coming to TARP recipients. In a plan to be made public within the next few days, the government will order deep pay cuts at the biggest bailout recipients - Citigroup (C), Bank of America (BAC), AIG (AIG), GM, Chrysler, GMAC and Chrysler Financial. The plan targets the 25 top earners at each company, who will see their compensation decline this year by about 50%, while bonus payments will be slashed by up to 90%, to be replaced by stock that they'll be restricted from immediately selling. The plan does not address firms that didn't receive bailout funds, or that have already repaid their loans.
• South Korea's $3.9B oil buy. State-owned Korea National Oil Corp. agreed to buy Canada's Harvest Energy (HTE) for $3.9B - $1.7B for its outstanding shares and the assumption of $2.2B in debt. Shareholders will receive $9.52/share - a 37% premium to Wednesday's close. The deal is South Korea's biggest outbound cross-border deal ever in the Oil & Gas sector, and ranks seventh in global Oil & Gas sector M&A transactions in 2009. Harvest produced 53K b/d in Q2, 70% of which was crude oil and 30% was natural gas. Shares +29.1% premarket to $9.05.
• Bove drops a bomb. Rochdale Securities analyst Richard Bove sent stocks into a tailspin late Wednesday after he downgraded shares of Wells Fargo (WFC) to Sell, despite a consensus-beating Q3. Bove is concerned by the positive impact mortgage hedges have had on Wells' recent results, which "keep coming through for the company whenever it needs to bolster earnings," but are a nightmare for investors who shouldn't look at such activity as generating predictable or repeatable profits. Bove also called the portfolio Wells acquired from Wachovia 'cancerous.' WFC -5.1% yesterday.
• eBay falters on gloomy outlook. eBay (EBAY) posted Q3 earnings that exceeded expectations, but shares traded lower after-hours after its guidance gave a gloomier vision of the near future than many expected (read eBay's Q3 earnings call transcript). eBay has struggled as online shopping habits have shifted away from auctions to fixed-price purchases on sites such as Amazon.com (AMZN).
• Beige Book sees signs of growth. The Fed said most regional economies are on the mend, as home sales rebound and manufacturers restart idled operations. "Reports of gains in economic activity generally outnumber declines, but virtually every reference to improvement was qualified as either small or scattered," the Fed said in its beige book tally. The report also highlighted how heavily businesses are relying on government spending: "There were several reports that the only 'sure' business will come from government stimulus projects, although funding for such projects has been slow to materialize," it said.
• Microsoft's big day. Microsoft's much-anticipated OS upgrade, Windows 7, goes on sale today. The company hopes Windows 7 will gain more traction among retail and corporate clients than its most predecessor, Vista, which was seen as slow and clunky. Analysts say the new OS isn't likely to cause a sudden spike in PC sales, a point conceded by Microsoft CEO Steve Ballmer, who said recently IT budgets "aren't going to rise just because we shipped a new version."
• Twin deals for Twitter. Twitter inked deals to sell the rights to mine its pipeline of 'tweets' with both Google (GOOG) and Microsoft (MSFT) Wednesday, underscoring the growing importance of real time search. Neither would say how much it's paying for the rights to index the millions of daily tweets, considered to be Twitter's most valuable asset. The deals could be the first meaningful revenue for Twitter since its 2006 inception, and begin to answer the much-explored question of "where's the beef?"
• A strong Q3 for China. China's Q3 GDP came in at 8.9%, just below the 9% economists forecast. Separate reports showed industrial production and retail sales also accelerated. China's return to robust growth continues to raise the question of when policy makers will withdraw record fiscal and monetary stimulus in order to avoid another bubble.
• Galleon wind down begins. Managers of Galleon Group's $500M Asia fund are considering buying the unit, sources say. On Wednesday, Galleon told employees and investors it would wind down the firm after its founder was charged with insider trading. Unless the government intervenes, investors likely won't get their money back until Jan. 1, 2010.

• Goldman is TARP-free at last. Goldman Sachs (GS) became the first major bank to completely shed its bailout ties, paying $1.1B to redeem the government's TARP warrants and calling the Treasury's valuation 'full and fair' given the government's support of the financial system. With the warrant redemption and the $318M Goldman paid in dividends on its $10B TARP aid, taxpayers received a 23% annualized return for the nine-month transaction.
• S&P flip-flops on ratings. Standard & Poor's unexpectedly switched its rating of some bonds backed by commercial mortgages, upgrading the bonds to AAA just days after the same bonds had been sharply downgraded. The unusual move further damaged S&P's credibility and unsettled investors in the $700B market for commercial mortgage-backed securities [CMBS]. The reversal came after S&P realized bonds with a shorter lifespan were less risky than similarly structured bonds with a longer lifespan, a mistake that could reflect a basic misunderstanding of the way cash flows are distributed across CMBS.
• Bristol-Myers buys biotech firm. Bristol-Myers Squibb (BMY) agreed to acquire Medarex (MEDX), the biotech firm it already owns a 2% stake in, for $2.4B in cash. Bristol-Myers said the $16/share deal, which marks a 90% premium to Medarex's closing price on Wednesday, buys it proven antibody discovery technology and rights to an immunotherapy the companies developed. MEDX +89% premarket (7:00 ET).
• Intel fights antitrust fine. Intel (INTC) is fighting back against a record €1.06B ($1.45B) fine levied by EU antitrust regulators in May, saying the fine violates protections granted by European human rights law. Since the EU antitrust body handles both the investigation and judgment of a given case, companies don't have the opportunity to fully defend themselves as they would in a court. However, the appeal is a bit of a long shot as no EU antitrust appeal has ever won on this argument.
• Amazon's shoe-in to online apparel. Amazon (AMZN) will buy online shoe retailer Zappos.com for around $928M, an aggressive expansion into online apparel after Amazon's solo attempts at selling footwear were unsuccessful. • Bair wants large firms to pay. FDIC's Sheila Bair is scheduled to testify before the Senate Banking Committee this morning, and will ask lawmakers to impose fees on the country's biggest financial firms. Bair wants Congress to create an industry-supported Financial Company Resolution Fund which will provide working capital and cover unanticipated losses if the government has to wind down a failed firm. In addition to minimizing government outlays, this would also "provide an economic incentive for an institution not to grow too large."
• SEC targets pay-to-play. The SEC voted unanimously to propose rules preventing investment advisers from managing public programs for two years if they make political contributions. The proposal is an attempt to curb pay-to-play practices, in which public contracts are awarded to those who make political contributions.
• Chrysler warns on dealership legislation. Chrysler warned it could face liquidation for a second time if lawmakers move forward with a plan to reinstate terminated dealership agreements. The House of Representatives has already approved a measure to restore contracts with 789 dealerships, but the bill's future in the Senate is less certain.
• Moody's rebuffed in Berkshire sale. Moody's (MCO) fell 10.3% in after-hours trading following a disclosure by Berkshire Hathaway (BRK.A) that it sold 7.99M shares of the ratings company this week. Though Berkshire remains Moody's largest shareholder, the sale reduced its stake by 17%. Moody's has reported a profit decline for seven consecutive quarters.
• Porsche CEO, CFO resign. Porsche's CEO Wendelin Wiedeking and CFO Holger Haerter both resigned from the company with immediate effect, after coming to "the conclusion that the further strategic development of Porsche... is better off, if they are not on board as acting persons," said a company spokesman. The move is expected to facilitate a merger agreement with Volkswagen (VLKAY.PK).
• eBay beats as Paypal, marketplace show signs of life. eBay (EBAY) managed to beat quarterly earnings expectations (see details below), even as profit fell 29% and revenue fell 4%. The company's PayPal online-payments unit continued to grow strongly and a decline in eBay's core marketplace leveled off.
• ING may sell private banking unit. ING Group (ING) reportedly hired JPMorgan Chase (JPM) to advise it on the possible sale of its private banking business in Europe and Asia. A deal could be worth over $1B.
• House prices rise. The FHFA House Price Index was up 0.9% in May vs. -0.2% consensus, after falling 0.3% in April (revised). Nationwide prices are down 5.6% from a year earlier, and 10.7% from the April 2007 peak.

The seemingly simple question, "How much does wind / solar / geothermal / etc. cost per kWh?" can be surprisingly difficult to answer. Advocates often cite particularly low figures, but they are often based on particularly favorable conditions, or analyses that don't include all the costs (for instance, costs of permitting.) Opponents do the opposite, often assuming particularly unfavorable conditions, or adding in costs which they would never consider adding in for their favored technology. Adding to the confusion, levelized cost of generation calculations are very sensitive to the interest rate used to discount capital cost and the lifetime of the investment.

Sentiment

Stocks are holding modest gains with help from higher commodities prices and benign economic data Thursday. Stock index futures saw modest gains in pre-market action after data on first quarter productivity showed a 1.6 percent uptick (vs. 1.2 percent consensus) and the latest weekly jobless claims showed a decline of 4,000 to 621,000 last week, which was in-line with economist forecasts.

Rallying commodity prices helped support some of the energy, metal, and mining names. Crude oil is up $2.50 to $68.52 and hit its best levels of 2009 Thursday. Gold gained $13.50 to $979.10. Aluminum company Alcoa (AA) is up 6.5 percent and the best percentage gainer in the industrial average.

• Citi deal calls for investor participation. Sources say the U.S. is ready to take a major stake in Citigroup (C), and expect the deal to be announced this morning. In addition to substantially increasing its stake in the troubled institution, the government will also require Citigroup to overhaul its board of directors so that a majority of directors are independent. CEO Vikram Pandit is expected to keep his job. According to terms being finalized late last night, the Treasury will convert its stake only to the extent that Citi can persuade private investors to do so as well; the Treasury will match private investors' conversions dollar-for-dollar up to $25B. The Treasury's stake is expected to rise to up to 40% of Citigroup.
  Update: Citi confirmed the deal at 7:00 a.m. U.S. gov't to match private equity in exchanging up to $25B (for gov't and max. of $27.5B private) of its preferred stock to common shares at $3.25/share - increasing Citi's TCE (tangible common equity) to as much as $81B from $29.7B. Full conversion would result in gov't owning 36% of C and existing shareholders owning 26%. Any non-matched preferreds will convert to new preferreds at 8% coupon. Citi also announced a Q4 impairment charge of $9.6B (it had previously said this was under review).
• Aid for auto-parts suppliers. The White House is reportedly looking for ways to help struggling auto-parts suppliers, possibly by creating a lending facility to distribute aid to hundreds of companies. Sources say it would be difficult for the Treasury to administer loans directly because there are so many suppliers, so any aid plan would be contingent on finding a mechanism to streamline and centralize the process. Two groups, the Original Equipment Suppliers Association and the Motor Vehicle & Equipment Manufacturers Association, have already requested about $18.5B in aid.
• Yahoo hits refresh. CEO Carol Bartz unveiled her reorganization plan for Yahoo (YHOO). Trying to simplify Yahoo's management structure, various technology and product groups will be combined into one unit led by Chief Technology Officer Ari Balogh. The company will divide the world into two regions - North America and International - instead of four. The new organization, which aims to make speedier decisions and put a renewed focus on the customer, centralizes power and control around Bartz. Separately, CFO Blake Jorgensen became the latest executive to announce he is leaving Yahoo. (Read Bartz's blog post about the changes)
• FDIC poised to fatten fees. The FDIC is expected to more than double the fees it charges banks in an effort to refill the coffers of its deposit insurance fund. The move will protect consumers by bulking up the FDIC's reserves in the event of bank failures, but some government officials worry already-fragile banks won't be able to shoulder the extra costs and have urged the FDIC to explore other ways to replenish the fund. As of the end of Q4, the FDIC had $18.8B in its deposit-insurance fund to protect around $4.8T in insured deposits. Fourteen banks have already failed in 2009, bringing the total to 35 since July, while 252 banks were on the government's 'problem list' at the end of Q4 vs. 171 in Q3.
• Budget blues. Obama's budget will cost a whopping $3.6T over the next ten years. It projects a $1.75T deficit which, at 12.3% of GDP, is the highest level since World War II. Among the expenditures, $634B has been earmarked to expand healthcare, $750B of new money was set aside for bank bailouts, and $75B is for Iraq and Afghanistan through this fall. Obama called the budget "an honest accounting of where we are," and wants to "go through the books page by page, line by line" to cut unnecessary or inefficient programs. • NY AG demands Merrill bonus list. New York Attorney General Andrew Cuomo has subpoenaed Bank of America (BAC) CEO Ken Lewis to provide the names of Merrill Lynch employees who received 2008 bonuses and how much they received. Lewis testified for around four hours yesterday, and said he had answered questions "to the best of my knowledge and hopefully brought some clarity." Cuomo's office said it was 'very disappointed' Lewis hasn't yet produced the list despite multiple requests.
• Massive losses hit Fannie. Fannie Mae (FNM) reported a Q4 loss of $25.23B, or $4.47/share, its sixth consecutive quarterly loss (see earnings details below). The mortgage giant's net worth fell below zero at the end of the quarter, forcing the company to request government funding. Fannie will draw more than $15B of assistance from the Treasury, and expects "the market conditions that contributed to our net loss for each quarter of 2008 to continue and possibly worsen in 2009, which is likely to cause further reductions in our net worth."
• Profits drop at Dell. Dell's (DELL) quarterly profit fell by nearly half to $351M from $679M the year before (see earnings details below). The company said it expects demand to remain weak in the coming months amid a 'very challenging' economy. Dell, which has experienced a prolonged slump, will raise its cost-cutting target by $1B to a total of $4B by 2011.
• Deutsche Telekom surprises with loss. Deutsche Telekom (DT) reported a surprise Q4 loss of €730M ($920M) on an impairment charge vs. consensus of a €763M profit. The dividend was held at €0.78, unchanged from last year. Revenue rose to €16.1B from €15.9B the year earlier. Europe’s biggest telephone company, Deutsche Telekom will overhaul its structure and management to cut costs and increase its market share. Its fixed-line and mobile-phone operations will be combined into one unit. Timotheus Hoettges will replace Karl-Gerhard Eick as finance chief; Eick said in December he plans to leave before his term ends.
• Durable goods decrease. Durable Goods Orders fell 5.2% ($9.0B) in January, markedly worse than consensus of -2.5%. Inventories decreased 0.8% ($2.8B) to $340.7B. Shipments were down 3.7% ($6.9B) to $183.1B following December's 1.5% dip.
• Jobless claims surge. Initial Jobless Claims surged to 667,000 this week from 631,000 (revised) last week - far more than the 625,000 economist consensus. Continuing claims jumped above 5M to 5,112,000 - up 114,000. This week's jobless claims is the highest since 695,000 Americans applied for unemployment assistance in October 1982. The insured unemployment rate of 3.8% (up from 3.7% last week) is the highest since July 1983.
• Home sales fall. New home sales in January fell 10.2% to 309,000 from December, short of the expected 330,000. Dec. was revised to 344,000 from 331,000. Median price was $201,100. At the current sales rate, there's 13.3 months of supply.

Post updated: A reader (HT: RK) emailed in suggesting that the two funds (ICMYX and ETGLX) are not correctly characterized by Morningstar since they both hold lots of cash and bonds - which even further validates my point - the Tiger Cubs portfolio would be the #1 performing mutual fund YTD. So, my apologies - there are zero diversified equity funds up on the year.

The public relations firm Waggener Edstrom released a survey of investors and analysts seeking opinions on what was in store for alternative energy for 2009 (link to the survey at the end of this article). Of the 81 respondents, 47 were institutional investors, 26 were brokerage analysts, five were from independent research firms and three were classified as "Other industry participants". Overall, 58% of respondents were from the buy side, 32% from the sell side and the remainder from "Other". Here are a few tidbits that caught my attention.

Storage: The Next Boom?

Jefferies & Co. analyst Paul Clegg this morning initiates coverage on Covanta (CVA), which operates energy-from-waste (EfW) facilities that burn garbage as fuel to generate electric power.

Next up, we have John Griffin's Blue Ridge Capital. Now, Griffin is similar to Stephen Mandel at Lone Pine Capital and Lee Ainslie at Maverick Capital in that they all are 'Tiger Cubs' (a.k.a. pupils of Julian Robertson while at Tiger Management). Griffin though, is more well known because he was Julian Robertson's right hand man. So, needless to say, he knows his stuff. Blue Ridge seeks absolute returns by investing in companies who dominate their industries and shorting the companies who have fundamental problems.

Part of being a good trader involves game planning possible market outcomes based upon external events. I picked up this investing habit at the tender age of 18 after reading about it in the book, Liars Poker. In the book, the traders would go back and forth with different external scenarios and would quiz each other on the best trading strategies to profit from them.

The world is always changing, and having at least a loose idea of what areas will be affected by certain predictable changes, helps to clear the investment fog tremendously. The military engages in similar exercises, game planning their response and the enemy's counter response based upon any number of scenarios.

Excerpt from Raymond James strategist Jeffrey Saut's latest essay, published Monday (September 22):

...So what should we do from here? If the typical pattern continues to play, traders should look for a 2½-5 session rally off of the recent lows, and we’ve already had two of them, so traders should look to sell rather than buy. Following the envisioned 2½ -5 session “lift,” there should be an attempt to sell stocks back down and potentially retest last week’s lows. Historically, 70% of such downside retests are successful. In this case, however, we think the odds are near 100% that the trading lows are “in” for the year. Short-termers, then, should scale-sell strength in the aforementioned ETFs and wait to see how the market’s “internals” look during any subsequent pullback attempt.

Are the top value hedge funds going to beat the market every quarter, or just outperform when the market is going up?

Maybe we should ask Will Ferrell, errr, I mean Robert Goulet:

Four times a year, hedge funds & asset managers with > $100 million AUM (assets under management) are required to report to the SEC their holdings from the previous quarter. I check these 13F filings quarterly just to get a sense as to where these funds are putting their money sector wise. If you just sit down and do some simple number crunching between last quarter's 13F and this quarter's 13F, you can see exactly where these funds have been moving their money. 

Please note, these 13F's should be treated as a lagging indicator simply because the 13F's that were just released August 10-15th 2008 show the funds' holdings as of June 30th 2008. So, in the past month and a half, they could have completely changed their portfolio. But, at the same time, its easy to see which sectors they are flocking to.
