Government contracts are very important for the security industry, but ultimately most of them – even the largest  – should mostly serve as beta-tests and reference sites for what should be a much larger industrial/commercial and institutional market.  Over the long term, we believe commercial/industrial contracts are steadier and involve greater recurring revenues.  But, of course, during economic slowdowns it might just be a big help to depend on those Government contracts.

I was curious about how this data might look on a graph. Being a believer in technology and creativity, my expectation was that companies with the most patents should show better than average stock performance. The chart below tells a different story (the magenta line is Number of Patents and the black line is Change in Stock Price).

... last week another one of our investment recommendations tagged new reaction highs when homeland security company L-1 Identity Solutions (ID) reported earnings.

To recap, both the House and Senate have approved a $124.2 billion bill to fund the wars but included language setting an October 1 date for withdrawing troops and a full withdrawal by March 2008. President Bush has stated that any bill with a specific withdrawal dates handicaps the military leadership and he will veto them. We can expect a lot of talk and posturing over the next couple of months, but here is what you need to know:

In such an environment, where we can’t decide if the economy is slowing into recession, slowing to a muddle, or reaccelerating (although recent figures have a decided slowing tint), we have tried to focus on themes, and special situations, that make sense to us. Energy is one such theme, for while the U.S. seems to be slowing economically, the rest of the world is not, as demonstrated by China’s roughly 13% increase in crude oil demand. To take advantage of that demand, we have recommended most of the Canadian oil sands complex, which had a fairly big rally last week. This is particularly impressive in light of the Canadian Dollar’s recent strength (we remain bullish on the Canadian Dollar). We have also recommended a number of energy names that presented at the Raymond James Institutional Conference in March. Accordingly, ideas like Petrohawk (HK) [Strong Buy], Kodiak (KOG) [Strong Buy], 6.7%-yielding NGP Resources (NGPC) [Outperform], and Helix (HLX) [Strong Buy] have performed well over the last few months. Yet for non-stock-specific investors, our recommendation of the 5%-yielding Blackrock Global Energy (BGR) ETF has been a risk-adjusted way to participate in the energy theme, whose shares broke out to the upside in the charts last week. We have also embraced non-economic-sensitive themes like homeland security using L-1 Identity Solutions (ID) [Strong Buy], which recently received a large contact. Then too is our non-economic-sensitive “water theme.” While the non-stock-specific investor may want to consider the Water PowerShares (PHO), our Canadian-based analysts have been recommending Laperrier & Verreault [TSE: GLV.A] (Outperform) as a way to participate in the water theme.

Defense-Firm Chief Plays Offense by Naureen S. Malik

Summary: L-1 Identity Solutions Inc. (ID) CEO Robert LaPenta recently upped his stake in the company he founded, a decidedly bullish signal says Ben Silverman of InsiderScore.com, considering his strong background in the defense and security industry. Shares are down 10% over the past year, but have rallied 12% on news of the CEO's recent purchase. L-1 beat analyst forecasts in its Q4 2006 results earlier this month, and offered positive 2007 guidance. Recently, it lost a Homeland Security contract bid to Lockheed Martin Corp. (LMT), which it is contesting. Oppenheimer's William Peters says there is little chance the contract award will be reversed, and rates L-1 a Sell. But Needham & Co.'s James Ricchiuti has it as a Buy, citing a $500 million backlog and LaPenta's leadership. LaPenta has managed to draw some big names to its board, including former CIA director George Tenet, former FBI director Louis Freeh, former assistant secretary of state Robert Gelbard, and Admiral James Loy, a former deputy secretary of Homeland Security. Moreland wonders if the shares might be expensive here, and notes that biometric security may still be a few years in coming. Joshua Hong of OwnershipAnalyzer.com notes that institutions own 40% of shares outstanding, and are giving the company its positive momentum.
